The income method estimates national income by summing the factor incomes (wages, rent, interest, profit) earned within an economy.
The Income Method measures National Income from the perspective of factor payments (incomes earned by the factors of production).
1. Identify Producing Enterprises: Categorize all enterprises employing factors of production into primary, secondary, and tertiary sectors. 2. Classify Factor Incomes: Sum up the incomes paid out to factors of production across the economy. These include: - Compensation of Employees (Wages, salaries, employer contributions to social security). - Operating Surplus (Rent, Interest, and Profit/Dividends). - Mixed Income of Self-Employed (Income of farmers, shopkeepers where labor and capital are mixed). 3. Calculate Domestic Income (): The sum of the above three components gives the Net Domestic Product at Factor Cost. 4. Add Net Factor Income from Abroad (NFIA): To convert domestic income to National Income (), add income earned by residents abroad and subtract income earned by foreigners domestically.
1. Exclude Transfer Payments: Pensions, scholarships, and unemployment benefits must not be included because they do not correspond to the production of any good or service. 2. Exclude Capital Gains/Losses: Income from the sale of second-hand goods or financial assets (shares/bonds) should not be included as they do not contribute to current production.
